Top 5 Oil Stocks For 2018

The energy sector is feeling the pinch of low oil and natural gas prices, which has been a headwind for oil field services industry stalwart Helmerich & Payne, Inc. (NYSE:HP) and dragged down investor sentiment for midstream sector players Enterprise Products Partners L.P. (NYSE:EPD) and Buckeye Partners, L.P. (NYSE:BPL). But each of these companies has a long history of increasing dividends annually, which means that the bad news today is likely to be good news for dividend lovers looking for big yields.

Picking up again

Helmerich & Payne builds, leases out, and operates drilling rigs. Its largest business is in the onshore U.S. market. That was very bad news in mid-2014 when oil prices started their tumble from over $100 a barrel to around $30. Although oil prices are higher than that now, they are nowhere near the $100 range. However, prices have picked up enough to get drillers back to work again.

    The oilfield services company said it earned 63 cents a share (a figure that excludes $13 million in net unfavorable items), well ahead of the nickel a share in earnings analysts expected. Revenue fell 47.4% year over year to $974 million, also above the $806 million consensus estimate. Transocean said its contract backlog was $11.3 billion as of its February fleet status report. Raymond Jamess Praveen Narra and J. Marshall Adkins reiterated an Underperform rating on the stock following the report. They praised the companys ongoing cost controls and strong revenue efficiency, which they expect to continue. But still arent ready to recommend the stock amid a difficult macro backdrop. More detail from their note:

    Transocean continued to minimize costs and maximize efficiency amid a challenging offshore environment, reporting 4Q16 adjusted EBITDA of $414 million, higher than our estimate of $363 million and consensus of $394 million. The beat was driven by lower than expected costs of $344 million (adjusting for favorable litigation), which came in ~12% lower than our estimate of $385 million and guidance of guidance of $375-385 million. Total revenue efficiency came in at 100.3%, as it was boosted by bonus incentives and possibly effective results from the new contracting model, particularly in the high-spec jackup market. The beat to our estimates was also driven by higher than anticipated revenues, which came in at $805 million, above our estimate of $788 million, but below the consensus estimate of $812 million. We note, our adjusted revenue excludes $169 million in early termination fees during the quarter.

    The shares are up 6.6% to $14.16 in recent trading, although theyre down 4% year to date.

Last week, I published an article (see here) examining the links between financialization, income inequality and the recent emergence of populism. In a nutshell, my argument is that the turn toward neoliberal (“free market”) policies beginning in the 1980’s, notably the financialization of US economic activity, has contributed to rising income (and wealth) inequality and ultimately triggered the recent emergence of populist movements.

A couple of charts will underscore this argument. The first chart illustrates the sharp downturn in the share of income earned by US workers from about 50% (in 1970) to 43% today. This drop was especially pernicious during the 1970’s, 1980’s and the first five years of this millennium. During the 1970’s, the drop reflected declining productivity growth, rising inflation, successive oil crises, the collapse of Bretton Woods, the decline in the US dollar, a deep recession in 1974-1975, and finally, the exhaustion of the prior postwar regime. That regime had successfully linked wage increases with productivity growth, as government was committed to full employment. The post-1980 period moved in the other direction, with much greater adherence to “free market” (neoliberal) policies across-the-board, including the deregulation and liberalization of finance.

    With major market indexes at record highs, natural-gas stocks are among the few depressed industry groups. Blame a warm winter and weakening gas prices.

    Range Resources (ticker: RRC), a leading U.S. gas producer, looks undervalued. Its shares, at $27, are down 20% this year and are much below their 52-week high of $47, set last June. Range drilled the first well in the now-prolific Marcellus region of Pennsylvania more than a decade ago and amassed one of its largest land positions there610,000 acres. Its $4.2 billion purchase of Memorial Resource Development last September gave it access to what the company views as a prolific and underappreciated gas region: northern Louisiana

    Range Resources’ market capitalization rose to $7 billion today from $6.8 billion on Friday. It reported net income of $521 million on sales of $1.4 billion in 2016.

Short seller Jim Chanos of Kynikos Associates offered his latest short at the SALT conference in Las Vegas today: Cheniere Energy (LNG).

One of the big problems for Cheniere is that there has been no increase in demand for liquefied natural gas despite an increase in supply. “The great LNG demand dream has been a pipe dream, but supply keeps coming,” Chanos says.

Chanos summed up the bull case on Cheniere. That it’s a financing story, not an energy story. That there’s no commodity risk because of take-or-pay contracts. That there will be “big out-year utilization.”

The reality, however, is quite different, Chanos argues.Cheniere argues that it’s asset’s should have a 100 year life span, far above the 20+ of refiners. They also argue that there will be 100% utilization, when refiners typically have 85%, Chanos said. And it will be hard for Cheniere to turn a big profit by shipping LNG to Europe at current prices.

    Another earnings short-squeeze prospect is packaged specialty rice and other food products distributor Amira Nature Foods (ANFI), which is set to release numbers on next Monday after the market close. Wall Street analysts, on average, expect Amira Nature Foods to report revenue of $132.37 million on earnings of 32 cents per share.

    The current short interest as a percentage of the float for Amira Nature Foods is extremely high at 26.6%. That means that out of 17.70 million shares in the tradable float, 4.72 million shares are sold short by the bears. The bears have also been increasing their bets from the last reporting period by 8.2%, or by 356,000 shares. If the bears get caught pressing their bets into a bullish quarter, then shares of ANFI could easily rip sharply higher post-earnings as the shorts move fast to cover some of their trades.

    From a technical perspective, ANFI is currently trending above its 200-day moving average and just below its 50-day moving average, which is neutral trendwise. This stock just recently bounced higher off some near-term support at $15.25 a share. That bounce is starting to push shares of ANFI within range of triggering a near-term breakout trade post-earnings.

    If you’re bullish on ANFI, then I would wait until after its report and look for long-biased trades if this stock manages to break out above some near-term overhead resistance levels at $17 to $17.98 a share and then above more resistance at $18.52 a share with high volume. Look for volume on that move that registers near or above its three-month average action of 174,102 shares. If that breakout develops post-earnings, then ANFI will set up to re-test or possibly take out its next major overhead resistance levels at $19.86 to $20.29 a share, or even its 52-week high at $25 a share.

    I would simply avoid ANFI or look for short-biased trades if after earnings it fails to trigger that breakout and then drops back below some key near-term supp

    Shares of Marathon Oil jumped 21% to $18.06, while the S&P 500 fell 0.3% to 2,198.81, and the Energy Select Sector SPDR ETF (XLE) climbed 5.1% to $74.43.

    In a note published on Nov. 21, Morgan Stanley’sEvan Calio and team named Marathon Oil as one of the four stocks they expected to outperform if OPEC actually delivered a production cut:

    Beta Should Lead At The Start of A Rally: Best ideas in the first leg up: Marathon Oil, Devon Energy (DVN), Anadarko Petroleum (APC), and Continental Resources (CLR).     Following a series of M&A announcements in the oilfield-services sector since the onset of the oil market downturn, French oil-field service company Technip and U.S. oilfield equipment company FMC Technologies (NYSE:FTI) hooked up in an all-stock deal valuing the combined company at $13 billion. Shareholders of each company will own 50% of the combined entity, to be named TechnipFMC, which implies a roughly $6.5 billion acquisition valuation for each entity. The transaction, which should close early next year, will “combine Technip’s innovative systems and solutions, state-of-the-art assets, engineering strengths, and project management capabilities with FMC Technologies’ leading technology, manufacturing, and service capabilities.” Further, it should save $400 million in annual costs by 2019. Moreover, it will enable the combined company to compete better against larger oil-field service rivals Baker Hughes (NYSE:BHI), Halliburton (NYSE:HAL), and Schlumberger (NYSE:SLB), which have all gained strength during the downturn either through M&A activities or cost savings initiatives.

    Evercore ISI’s James West sees a “margin explosion” coming for Halliburton during the second half of the year, while comparing the oil-services giant to LeBron:

    With the start of the year already regarded as a transition period, we view the companys decision to sacrifice near term margins in order to accelerate long-term profitability and revenue growth as a defensive, yet calculated, and preemptive maneuver. Execution does remain a risk but naysayers seem to utter similar indecencies about LeBron James each year as the playoffs arrive. You dont doubt the king, and HAL is the clear market leader when it comes to NAM completions, in our view. The change in HALs reporting format makes syncing HALs commentary with its financials more difficult, but NAM comprised 68% and 61% of C&P revenues in 2014 and 2015, respectively (71% and 21% of EBIT). As such, the broader segment should be a good proxy for the region. Last week Continental Resources (NYSE:CLR) announced a monster well drilled into the over-pressured oil window of the STACK Meramec play in Oklahoma. The Angus Trust 1-4-33XH produced 4,642 boe in a 24-hour test – 45% of which was oil and 15.3 MMcf was natural gas. The well flowed at 5,200 psi during that test. That is one prolific shale well and Continental holds a 78% working interest.

This comes on the heels of the nearby Boden well which produced a 24-hour IP test rate of 3,508 Boe (28% oil flowing at a casing pressure 5,000+ psi). In just over a year, Boden has produced 591,000 Boe, 26% oil. This is another very strong well drilled into the condensate window of the STACK Meramec.

Recently, their leverage ratios were 3.5 times and 4.4 times, respectively.     Range Resources gained 4.1% to $28.47, while the S&P 500 slipped 0.3% to2,375.31.

    Barron’s Andrew Bary called Range Resources “an unappreciated energy play.” He explains why:

    With major market indexes at record highs, natural-gas stocks are among the few depressed industry groups. Blame a warm winter and weakening gas prices.

    Range Resources (ticker: RRC), a leading U.S. gas producer, looks undervalued. Its shares, at $27, are down 20% this year and are much below their 52-week high of $47, set last June. Range drilled the first well in the now-prolific Marcellus region of Pennsylvania more than a decade ago and amassed one of its largest land positions there610,000 acres. Its $4.2 billion purchase of Memorial Resource Development last September gave it access to what the company views as a prolific and underappreciated gas region: northern Louisiana

    Range Resources’ market capitalization rose to $7 billion today from $6.8 billion on Friday. It reported net income of $521 million on sales of $1.4 billion in 2016.

    Halliburton reported a profit of 4 cents, beating forecasts for 3 cents, on sales of $4.28 billion, narrowly edging expectations for $4.27 billion. Halliburton’s shares were trading higher before the market opened, but have declined have declined 0.3% to $46.90 at 1:56 p.m. today.

    Evercore ISI’s James West sees a “margin explosion” coming for Halliburton during the second half of the year, while comparing the oil-services giant to LeBron:

    With the start of the year already regarded as a transition period, we view the companys decision to sacrifice near term margins in order to accelerate long-term profitability and revenue growth as a defensive, yet calculated, and preemptive maneuver. Execution does remain a risk but naysayers seem to utter similar indecencies about LeBron James each year as the playoffs arrive. You dont doubt the king, and HAL is the clear market leader when it comes to NAM completions, in our view. The change in HALs reporting format makes syncing HALs commentary with its financials more difficult, but NAM comprised 68% and 61% of C&P revenues in 2014 and 2015, respectively (71% and 21% of EBIT).     RIG has filed its 10-K, which contains details and adjustments related to its previously disclosed tax accounting issues. Certain adjustments for immaterial errors related to accounting for operating items and items such as depreciation, interest income, and loss on impairment and disposal of assets have also been made.

    Adjustments to FY15 have increased income from continuing operations by $71mn, and net income attributable to controlling interest by $74mn. For FY15, adjustments have decreased loss from continuing operations by $66mn and decreased net loss attributable to controlling interest by $74mn.

    Shares of Transocean have dropped 2.1% to $12.78 at 2:33 p.m. today.

    Transocean (RIG)tumbled to the bottom of the S&P 500 today as the entire energy sector got crushed on fears that production would start to grow.

    Transocean dropped 7% to $13.85 today, while the S&P 500 fell 0.6% to2,280.90. The Energy Select Sector SPDR ETF (XLE) dropped 1.9% to$72.85. The price of oil fell 1% to$52.63 a barrel.

    Yes, oil stayed above $50 a barrel, but in a note published this morning, Cornerstone Macro’s Carter Worth warned that a “stuck” oil price could be as damaging as a dropping one:

    Then, of course, theres the inconvenient fact that WTI Crude Oil itself is hopelessly stuck in the low $50 a
    barrel range a level at which it was trading in June of last year. Essentially seven months without any forward progress is the bottom line.

    Transocean’s market capitalization fell to $5.4 billion today from $5.8 billion on Friday. It reported net income of $782 million on sales of $7.4 billion in 2015.
